Case Study Problem Statement

Hedge Fund Portfolio Creation and Management

I. Introduction
Your team has recently joined a newly formed hedge fund. You are entrusted with creating and managing a portfolio
where the Profit & Loss (P&L) and risk of the portfolio are entirely your responsibility. This case study challenges you
to construct a diversified portfolio, manage its risk, and maximize returns within a defined timeframe.

II. Background
The hedge fund provides your team with $1 million in initial capital. You have the autonomy to raise an additional $1
million from the market through various funding methods, including but not limited to unsecured funding, secured
funding, or bond issuances. This brings your total available capital to $2 million.

III. The Challenge

Your team must create and manage an investment portfolio using the $2 million. There are no restrictions on the types
of investments you can include, with the flexibility to invest in equities, debt, commodities, derivatives, and other
alternative investments. However, you are limited to choosing a maximum of 5 distinct asset classes (excluding any
hedging instruments). The entire portfolio will be liquidated after 3 years.

IV. Specific Tasks

1. Portfolio Construction:
• Asset Allocation: Determine the optimal allocation of capital across the chosen asset classes. Justify
your allocation strategy based on market analysis, risk tolerance, and potential return expectations.
• Security Selection: Select specific securities or investment instruments within each asset class.
Provide a rationale for each selection, including relevant financial metrics, market trends, and
potential catalysts.
2. Funding Strategy:
• Capital Raising: Outline a detailed plan for raising the additional $1 million from the market. Specify
the funding method (e.g., bond issuance, secured loan), terms, and potential investors.
• Cost of Capital: Analyze the cost of capital associated with your chosen funding method and its
impact on the portfolio's overall profitability.
3. Risk Management:
• Risk Identification: Identify and assess the key risks associated with your portfolio, including market
risk, credit risk, liquidity risk, and operational risk.
• Mitigation Strategies: Develop and implement specific risk mitigation strategies, such as hedging,
diversification, and position sizing.
4. Performance Projections:
• Financial Modeling: Develop financial projections for the portfolio's performance over the 3-year
investment horizon, including revenue forecasts, expense estimates, and profitability analysis.
• Return on Equity (ROE) Target: The typical ROE for competitors ranges between 15-20%. Be mindful
that returns significantly below this range may result in the hedge fund reclaiming the entire $2
million investment, however, be mindful that higher returns come with higher risk which if not
effectively managed, could result in losses wiping out investments altogether.
5. Liquidation Strategy:
• Exit Plan: Detail your strategy for liquidating the portfolio after 3 years, considering potential market
conditions and tax implications.
6. Presentation: Prepare a concise PowerPoint presentation (4 pages, excluding appendices) summarizing
your analysis, recommendations, and key findings.

V. Deliverables
1. PowerPoint Presentation (4 pages, excluding appendices):
• Executive Summary
• Portfolio Construction and Rationale
• Risk Management Framework

opportunities to support your decisions.

protection.
